Those of a geekly persuasion, like your blogger, are inclined to think of forecasting as a statistical problem. While that is obviously true, those of a certain age, like your blogger, understand that forecasting is also a social activity and therefore has a large human component.<\/p>\n<p><strong>What Do You Trust?<\/strong><\/p>\n<p>There is a related dimension of trust: not who do you trust but what do you trust? By this, I mean both data and software.<\/p>\n<p><strong>Trust in Data<\/strong><\/p>\n<p>Trust in data underpins trust in the forecaster using the data. Most of our customers have their data in an ERP system. This data must be understood as a key corporate asset. For the data to be trustworthy, it must have the \u201cthree C\u2019s\u201d, i.e., it must be correct, complete, and current.<\/p>\n<p>Correctness is obviously fundamental. We once had a customer who was implementing a new, strong forecasting process, but found the results completely at odds with their sense of what was happening in the business. It turned out that several of their data streams were incorrect by a factor of two, which is a huge error. Of course, this set back the implementation process until they could identify and correct all the gross errors in their demand data.<\/p>\n<p>There is a less obvious point to be made about correctness. That is, data are random, so what you see now is not likely to be what you see next. Planning production based on the assumption that next week\u2019s demand will be exactly the same as this week\u2019s demand is clearly foolish, but classical formula-based forecasting models like the exponential smoothing mentioned above will project the same number throughout the forecast horizon. This is where <a href=\"https:\/\/smartcorp.com\/demand-planning\/scenario-based-forecasting-vs-equations\/\">scenario-based planning<\/a> is essential for coping with the inevitable fluctuations in key variables such as customers\u2019 demands and suppliers\u2019 replenishment lead times.<\/p>\n<p>Completeness is the second requirement for data to be trusted. Our software ultimately gets much of its value from exposing the links between operational decisions (e.g., selecting the reorder points governing replenishment of stock) and business-related metrics like inventory costs. Yet often implementation of forecasting software is delayed because item demand information is available someplace, but holding, ordering and\/or shortage costs are not.\u00a0 Or, to cite another recent example, a customer was able to properly size only half their inventory of spares for reparable parts because nobody had been tracking when the other half was breaking down, meaning there was no information on mean time before failure (MTBF), meaning it was not possible to model the breakdown behavior of half the fleet of reparable spares.<\/p>\n<p>Finally, the currency of data matters. As the speed of business increases and company planning cycles drop from a quarterly or monthly tempo to a weekly or daily tempo, it becomes desirable to exploit the agility provided by overnight uploads of daily transactional data into the cloud. This allows high-frequency adjustments of forecasts and\/or inventory control parameters for items that experience high volatility and sudden shifts in demand. The fresher the data, the more trustworthy the analysis.<\/p>\n<p><strong>Trust in Demand Forecasting Software<\/strong><\/p>\n<p>Even with high-quality data, forecasters must still trust the analytical software that processes the data. This trust must extend to both the software itself and to the computational environment in which it functions.<\/p>\n<p>If forecasters used on-premises software, they must rely on their own IT departments to safeguard the data and keep it available for use. If they wish instead to exploit the power of cloud-based analytics, customers must trust their confidential information to their software vendors. Professional-level software, such as ours, justifies customers&#8217; trust through SOC 2 certification. SOC 2 certification was developed by the American Institute of CPAs and defines criteria for managing customer data based on five \u201ctrust service principles\u201d\u2014security, availability, processing integrity, confidentiality, and privacy.<\/p>\n<p>What about the software itself? What is needed to make it trustworthy? The main criteria here are the correctness of algorithms and functional reliability. If the vendor has a professional program development process, there will be little chance that the software ends up computing the wrong numbers because of a programming error. And if the vendor has a rigorous quality assurance process, there will be little chance that the software will crash just when the forecaster is on deadline or must deal with a pop-up analysis for a special situation.<\/p>\n<p><strong>Summary<\/strong><\/p>\n<p>To be useful, forecasters and their forecasts must be trusted by decision-makers. That trust depends on characteristics of forecasters and their processes and communication. It also depends on the quality of the data and software used in creating the forecasts.<\/p>\n<p>&nbsp;<\/p>\n<p><em>Read the 1st part of this Blog \u201cWho do you Trust\u201d here:<a We were discussing the benefits of being able to automatically optimize both reorder points and order quantities. The VP Finance was concerned that given their large supplier required minimum order quantities, they would not be able to benefit.\u00a0 He said his suppliers held all the power, forcing him to accept massive minimum order quantities and tying his hands. While he felt bad about this, he saw a silver lining: He didn\u2019t have to do any planning. He would accept a large inventory investment, but his customer service levels would the exceptional.\u00a0 Perhaps the large inventory investment was assumed to be the cost of doing business.<\/p><p>I pushed back and pointed out that he was not as powerless as he felt. He still had control of the other half of the procurement process: while he couldn\u2019t control how much to order, he could control when to order by adjusting the reorder point. In other words, there is always room for careful quantitative analysis in inventory management, even when you have one hand tied behind your back.<\/p><p><strong>An Example<\/strong><\/p><p>To put some numbers behind my argument, I created a scenario then analyzed it using our methodology to show how consequential it can be to use inventory optimization software even in constrained situations. In this scenario, item demand averages 2.2 units per day but varies significantly by day of week. Let\u2019s say the imaginary supplier insists on a minimum order quantity of 500 units (way out of proportion to demand) and fills replenishment orders in either three days or ten days in equal proportions (quite inconsistent). To spread the blame around, let\u2019s also suppose that the imaginary supplier\u2019s imaginary customer uses a foolish rule that the reorder point should be 10% of the minimum order quantity. (Why this rule? Too many companies use simple\/simplistic rules of thumb in lieu of proper analysis.)<\/p><p>So, we have a base case in which the order quantity is 500 units, and the reorder point is 50 units. In this case, the fill rate is 100%, but the average number of units on hand is a whopping 330. If the customer would simply lower the reorder point from 50 to 15, the fill rate would still be 99.5%, but the average stock on hand would drop by 11% to 295 units. Using the one hand not tied behind his back, the inventory manager could cut his inventory investment by more than 10%, which would be a noticeable win.<\/p><p>Incidentally, if the minimum order quantity were abolished, the customer would be free to arrive at a new and much better solution. Setting the order quantity to 45 and the reorder point to 25 would achieve a 99% fill rate at the cost of a daily on-hand level of only 35 units: nearly a 90% reduction in inventory investment: a major improvement over the status quo.<\/p><p><strong>Postscript<\/strong><\/p><p>These calculations are possible using our software, which can make visible the otherwise unknown relationships between inventory system design choices (e.g., order quantity and reorder point) and key performance indicators (e.g., average units on hand and fill rate).\u00a0 Armed with this ability to conduct these calculations, alternative arrangements with the supplier may now be considered. For example, what if, in exchange for paying a higher price per unit, the supplier agreed to a lower MOQ. Using the software to conduct an analysis of the key performance indicators using the \u201cwhat if\u201d costs and MOQs would reveal the cost per unit and MOQ that would be needed to develop a more profitable deal.\u00a0\u00a0 Once identified, all parties stand to benefit.\u00a0 The supplier now generates a better margin on sales of its products, and the buyer holds considerably less inventory yielding a holding cost reduction that dwarfs the added cost per unit.\u00a0 Everyone wins.<\/p><p>\u00a0<\/p><p>\u00a0<\/p><p><a href=\"https:\/\/smartcorp.com\/inventory-optimization\/\"><img class=\"aligncenter size-full wp-image-1527\" src=\"https:\/\/smartcorp.com\/wp-content\/uploads\/2016\/04\/optim_bottom.png\" alt=\"\" width=\"700\" height=\"250\" \/><\/a><\/p><p>[\/et_pb_text][et_pb_code module_class=\"comment_sect\" _builder_version=\"4.10.7\" global_colors_info=\"{}\"]<!-- [et_pb_line_break_holder] -->jQuery(document).ready(function($) {<!-- [et_pb_line_break_holder] --> \/\/ Stuff to do as soon as the DOM is ready.
