Their reaction was a big surprise to us.\u00a0 We wrote this blog with them in mind and to make it easier for others to communicate why certain data is necessary to support an effective demand planning process.\u00a0 <\/p>\n<p>Please note that if you are a forecast analyst, demand planner, of supply chain professional then most of what you\u2019ll read below will be obvious.\u00a0 But what this meeting taught me is that what is obvious to one group of specialists isn\u2019t going to be obvious to another group of specialists in an entirely different field.\u00a0<\/p>\n<p>The Four main types of data that are needed are: \u00a0<\/p>\n<ol>\n<li><strong>Historical transactions, <\/strong>such as sales orders and shipments.<\/li>\n<li><strong>Job usage transactions, <\/strong>such as what components are needed to produce finished goods<\/li>\n<li><strong>Inventory Transfer transactions, <\/strong>such as what inventory was shipped from one location to another.<\/li>\n<li><strong>Pricing, costs, and attributes, <\/strong>such as the unit cost paid to the supplier, the unit price paid by the customer, and various meta data like product family, class, etc. \u00a0<\/li>\n<\/ol>\n<p>Below is a brief explanation of why this data is needed to support a company\u2019s implementation of demand planning software.<\/p>\n<p><strong>Transactional records of historical sales and shipments by customer<\/strong><br \/>Think of what was drawn out of inventory as the \u201craw material\u201d required by demand planning software.\u00a0 This can be what was sold to whom and when or what you shipped to whom and when.\u00a0 Or what raw materials or subassemblies were consumed in work orders and when.\u00a0 Or what is supplied to a satellite warehouse from a distribution center and when.<\/p>\n<p>The history of these transactions is analyzed by the software and used to produce statistical forecasts that extrapolate observed patterns.\u00a0 The data is evaluated to uncover patterns such as trend, seasonality, cyclical patterns, and to identify potential outliers that require business attention.\u00a0 If this data is not generally accessible or updated in irregular intervals, then it is nearly impossible to create a good prediction of the future demand.\u00a0 Yes, you could use business knowledge or gut feel but that doesn\u2019t scale and nearly always introduces bias into the forecast (i.e., consistently forecasting too high or too low).\u00a0<\/p>\n<p>Data is needed at the transactional level to support finer grained forecasting at the weekly or even daily levels.\u00a0 For example, as a business enters its busy season it may want to start forecasting weekly to better align production to demand.\u00a0 You can\u2019t easily do that without having the transactional data in a well-structured data warehouse.\u00a0<\/p>\n<p>It might also be the case that certain types of transactions shouldn\u2019t be included in demand data.\u00a0 This can happen when demand results from a steep discount or some other circumstance that the supply chain team knows will skew the results.\u00a0 If the data is provided in the aggregate, it is much harder to segregate these exceptions.\u00a0 At Smart Software, we call the process of figuring out which transactions (and associated transactional attributes) should be counted in the demand signal as \u201cdemand signal composition.\u201d Having access to all the transactions enables a company to modify their demand signal as needed over time within the software.\u00a0 Only providing some of the data results in a far more rigid demand composition that can only be remedied with additional implementation work.<\/p>\n<p><strong>Pricing and Costs<br \/><\/strong>The price you sold your products for and the cost you paid to procure them (or raw materials) is critical to being able to forecast in revenue or costs.\u00a0 An important part of the demand planning process is getting business knowledge from customers and sales teams.\u00a0 Sales teams tend to think of demand by customer or product category and speak in the language of dollars.\u00a0 So, it is important to express a forecast in dollars.\u00a0 The demand planning system cannot do that if the forecast is shown in units only.<strong>\u00a0 <\/strong><\/p>\n<p>Often, the demand forecast is used to drive or at least influence a larger planning &amp; budgeting process and the key input to a budget is a forecast of revenue.\u00a0 When demand forecasts are used to support the S&amp;OP process, the Demand Planning software should either average pricing across all transactions or apply \u201ctime-phased\u201d conversions that consider the price sold at that time.\u00a0\u00a0 Without the raw data on pricing and costs, the demand planning process can still function, but it will be severely impaired.\u00a0<\/p>\n<p><strong>Product attributes, Customer Details, and Locations<\/strong><br \/>Product attributes are needed so that forecasters can aggregate forecasts across different product families, groups, commodity codes, etc. It is helpful to know how many units and total projected dollarized demand for different categories.\u00a0 Often, business knowledge about what the demand might be in the future is not known at the product level but is known at the product family level, customer level, or regional level.\u00a0 With the addition of product attributes to your demand planning data feed, you can easily \u201croll up\u201d forecasts from the item level to a family level.\u00a0 You can convert forecasts at these levels to dollars and better collaborate on how the forecast should be modified.\u00a0\u00a0<\/p>\n<p>Once the knowledge is applied in the form of a forecast override, the software will automatically reconcile the change to all the individual items that comprise the group.\u00a0 This way, a forecast analyst doesn\u2019t have to individually adjust every part.\u00a0 They can make a change at the aggregate level and let the demand planning software do the reconciliation for them.\u00a0<\/p>\n<p>Grouping for ease of analysis also applies to customer attributes, such as assigned salesperson or a customer\u2019s preferred ship from location.\u00a0 And location attributes can be useful, such as assigned region.\u00a0 Sometimes attributes relate to a product and location combination, like preferred supplier or assigned planner, which can differ for the same product depending on warehouse.<\/p>\n<p>&nbsp;<\/p>\n<p><span style=\"color: #999999;\"><strong>A final note on confidentiality<\/strong><\/span><\/p>\n<p><span style=\"color: #999999;\">Recall that our customer expressed concern that we might sell their data to a competitor. We would never do that. For decades, we have been using customer data for training purposes and for improving our products. We were discussing the benefits of being able to automatically optimize both reorder points and order quantities. The VP Finance was concerned that given their large supplier required minimum order quantities, they would not be able to benefit.\u00a0 He said his suppliers held all the power, forcing him to accept massive minimum order quantities and tying his hands. While he felt bad about this, he saw a silver lining: He didn\u2019t have to do any planning. He would accept a large inventory investment, but his customer service levels would the exceptional.\u00a0 Perhaps the large inventory investment was assumed to be the cost of doing business.<\/p><p>I pushed back and pointed out that he was not as powerless as he felt. He still had control of the other half of the procurement process: while he couldn\u2019t control how much to order, he could control when to order by adjusting the reorder point. In other words, there is always room for careful quantitative analysis in inventory management, even when you have one hand tied behind your back.<\/p><p><strong>An Example<\/strong><\/p><p>To put some numbers behind my argument, I created a scenario then analyzed it using our methodology to show how consequential it can be to use inventory optimization software even in constrained situations. In this scenario, item demand averages 2.2 units per day but varies significantly by day of week. Let\u2019s say the imaginary supplier insists on a minimum order quantity of 500 units (way out of proportion to demand) and fills replenishment orders in either three days or ten days in equal proportions (quite inconsistent). To spread the blame around, let\u2019s also suppose that the imaginary supplier\u2019s imaginary customer uses a foolish rule that the reorder point should be 10% of the minimum order quantity. (Why this rule? Too many companies use simple\/simplistic rules of thumb in lieu of proper analysis.)<\/p><p>So, we have a base case in which the order quantity is 500 units, and the reorder point is 50 units. In this case, the fill rate is 100%, but the average number of units on hand is a whopping 330. If the customer would simply lower the reorder point from 50 to 15, the fill rate would still be 99.5%, but the average stock on hand would drop by 11% to 295 units. Using the one hand not tied behind his back, the inventory manager could cut his inventory investment by more than 10%, which would be a noticeable win.<\/p><p>Incidentally, if the minimum order quantity were abolished, the customer would be free to arrive at a new and much better solution. Setting the order quantity to 45 and the reorder point to 25 would achieve a 99% fill rate at the cost of a daily on-hand level of only 35 units: nearly a 90% reduction in inventory investment: a major improvement over the status quo.<\/p><p><strong>Postscript<\/strong><\/p><p>These calculations are possible using our software, which can make visible the otherwise unknown relationships between inventory system design choices (e.g., order quantity and reorder point) and key performance indicators (e.g., average units on hand and fill rate).\u00a0 Armed with this ability to conduct these calculations, alternative arrangements with the supplier may now be considered. For example, what if, in exchange for paying a higher price per unit, the supplier agreed to a lower MOQ. Using the software to conduct an analysis of the key performance indicators using the \u201cwhat if\u201d costs and MOQs would reveal the cost per unit and MOQ that would be needed to develop a more profitable deal.\u00a0\u00a0 Once identified, all parties stand to benefit.\u00a0 The supplier now generates a better margin on sales of its products, and the buyer holds considerably less inventory yielding a holding cost reduction that dwarfs the added cost per unit.\u00a0 Everyone wins.<\/p><p>\u00a0<\/p><p>\u00a0<\/p><p><a href=\"https:\/\/smartcorp.com\/inventory-optimization\/\"><img class=\"aligncenter size-full wp-image-1527\" src=\"https:\/\/smartcorp.com\/wp-content\/uploads\/2016\/04\/optim_bottom.png\" alt=\"\" width=\"700\" height=\"250\" \/><\/a><\/p><p>[\/et_pb_text][et_pb_code module_class=\"comment_sect\" _builder_version=\"4.10.7\" global_colors_info=\"{}\"]<!-- [et_pb_line_break_holder] -->jQuery(document).ready(function($) {<!-- [et_pb_line_break_holder] --> \/\/ Stuff to do as soon as the DOM is ready.
