When we ask users how they create forecasts, their answer will often be \u201cwe use history.\u201d This obviously isn\u2019t enough information, as there are different types of demand history that require different forecasting methods. If you are using historical data, then make sure to find out if you are using an averaging model, a trending model, a seasonal model, or something else to forecast.<\/p>\n<p>2. Once you know the model used, ask about the parameter values of those models. The forecast output of an \u201caverage\u201d will differ, sometimes significantly, depending on the number of periods you are averaging.\u00a0 So, find out whether you are using an average of the last 3 months, 6 months, 12 months, etc.<\/p>\n<p>3. If you are using trending models, ask how the model weights are set. For example, in a trending model, such as double exponential smoothing, the forecasts will differ significantly depending on how the calculations weight recent data compared to older data (higher weights put more emphasis on the recent data).<\/p>\n<p>4. If you are using seasonal models, the forecast results are going to be impacted by the \u201clevel\u201d and \u201ctrending weights\u201d used. You should also determine whether seasonal periods are forecasted with multiplicative or additive seasonality.\u00a0 (Additive seasonality says, e.g., \u201cAdd 100 units for July\u201d, whereas multiplicative seasonality says \u201cMultiply by 1.25 for July.\u201d) Finally, you may not be using these types of methods at all.\u00a0 Some practitioners will use a forecast method that simply averages prior periods (i.e., next June will be forecasted based on the average of the prior three Junes).<\/p>\n<p>5. How do you go about choosing one model over another? Does the choice of technique depend on the type of demand data or when new demand data are available? Is this process automated? Or if a planner chooses a trend model subjectively, will that item continue to be forecasted with that model until the planner changes it again?<\/p>\n<p>6. Are your forecasts \u201cfully automatic,\u201d so that trend and\/or seasonality are detected automatically? Or are your forecasts dependent on item classifications that must be maintained by users? The latter requires more time and attention from planners to define what behavior constitutes trend, seasonality, etc.<\/p>\n<p>7. What are the item classification rules used? For example, an item may be considered a trending item if demand increases by more than 5% period-over-period. An item may be considered seasonal if 70% or more of the annual demand occurs in four or fewer periods. Such rules are user-defined and often require overly broad assumptions. Sometimes they are configured when a system was originally implemented but never revised even as conditions change. It\u2019s important to make sure any classification rules are understood and, if necessary, updated.<\/p>\n<p>8. Does the forecast regenerate automatically when new data are available, or do you have to manually regenerate the forecasts?<\/p>\n<p>9. Do you check for any change in forecast from one period to the next before deciding whether to use the new forecast? Or do you default to the new forecast?<\/p>\n<p>10. How are forecast overrides that were made in prior planning cycles treated when a new forecast is created? Are they reused or replaced?<\/p>\n<p>11. How do you incorporate forecasts made by your sales team or by your customers? Do these forecasts replace the baseline forecast, or do you use these inputs to make planner overrides to the baseline forecast?<\/p>\n<p>12. Under what circumstances would you ignore the baseline forecast and use exactly what sales or customers are telling you?<\/p>\n<p>13. If you rely on customer forecasts, what do you do about customers who don\u2019t provide forecasts?<\/p>\n<p>14. How do you document the effectiveness of your forecasting approach?\u00a0 Most companies only measure the accuracy of the final forecast that is submitted to the ERP system, if they measure anything. But they don\u2019t assess alternative predictions that might have been used. It is important to compare what you are doing to benchmarks. For example, do the methods you are using outperform a na\u00efve forecast (i.e., \u201ctomorrow equals today,\u201d which requires no thought), or what you saw last year, or the average of the last 12 months.\u00a0 Benchmarking your baseline forecast insures you are squeezing as much accuracy as possible out of the data.<\/p>\n<p>15. Do you measure whether overrides from sales, customers, and planners are making the forecast better or worse? This is just as important as measuring whether your statistical approaches are outperforming the na\u00efve method.\u00a0 If you don\u2019t know whether overrides are helping or hurting, the business can\u2019t get better at forecasting \u2013 you need to know which steps are adding value so that you can do more of those and get even better. We were discussing the benefits of being able to automatically optimize both reorder points and order quantities. The VP Finance was concerned that given their large supplier required minimum order quantities, they would not be able to benefit.\u00a0 He said his suppliers held all the power, forcing him to accept massive minimum order quantities and tying his hands. While he felt bad about this, he saw a silver lining: He didn\u2019t have to do any planning. He would accept a large inventory investment, but his customer service levels would the exceptional.\u00a0 Perhaps the large inventory investment was assumed to be the cost of doing business.<\/p><p>I pushed back and pointed out that he was not as powerless as he felt. He still had control of the other half of the procurement process: while he couldn\u2019t control how much to order, he could control when to order by adjusting the reorder point. In other words, there is always room for careful quantitative analysis in inventory management, even when you have one hand tied behind your back.<\/p><p><strong>An Example<\/strong><\/p><p>To put some numbers behind my argument, I created a scenario then analyzed it using our methodology to show how consequential it can be to use inventory optimization software even in constrained situations. In this scenario, item demand averages 2.2 units per day but varies significantly by day of week. Let\u2019s say the imaginary supplier insists on a minimum order quantity of 500 units (way out of proportion to demand) and fills replenishment orders in either three days or ten days in equal proportions (quite inconsistent). To spread the blame around, let\u2019s also suppose that the imaginary supplier\u2019s imaginary customer uses a foolish rule that the reorder point should be 10% of the minimum order quantity. (Why this rule? Too many companies use simple\/simplistic rules of thumb in lieu of proper analysis.)<\/p><p>So, we have a base case in which the order quantity is 500 units, and the reorder point is 50 units. In this case, the fill rate is 100%, but the average number of units on hand is a whopping 330. If the customer would simply lower the reorder point from 50 to 15, the fill rate would still be 99.5%, but the average stock on hand would drop by 11% to 295 units. Using the one hand not tied behind his back, the inventory manager could cut his inventory investment by more than 10%, which would be a noticeable win.<\/p><p>Incidentally, if the minimum order quantity were abolished, the customer would be free to arrive at a new and much better solution. Setting the order quantity to 45 and the reorder point to 25 would achieve a 99% fill rate at the cost of a daily on-hand level of only 35 units: nearly a 90% reduction in inventory investment: a major improvement over the status quo.<\/p><p><strong>Postscript<\/strong><\/p><p>These calculations are possible using our software, which can make visible the otherwise unknown relationships between inventory system design choices (e.g., order quantity and reorder point) and key performance indicators (e.g., average units on hand and fill rate).\u00a0 Armed with this ability to conduct these calculations, alternative arrangements with the supplier may now be considered. For example, what if, in exchange for paying a higher price per unit, the supplier agreed to a lower MOQ. Using the software to conduct an analysis of the key performance indicators using the \u201cwhat if\u201d costs and MOQs would reveal the cost per unit and MOQ that would be needed to develop a more profitable deal.\u00a0\u00a0 Once identified, all parties stand to benefit.\u00a0 The supplier now generates a better margin on sales of its products, and the buyer holds considerably less inventory yielding a holding cost reduction that dwarfs the added cost per unit.\u00a0 Everyone wins.<\/p><p>\u00a0<\/p><p>\u00a0<\/p><p><a href=\"https:\/\/smartcorp.com\/inventory-optimization\/\"><img class=\"aligncenter size-full wp-image-1527\" src=\"https:\/\/smartcorp.com\/wp-content\/uploads\/2016\/04\/optim_bottom.png\" alt=\"\" width=\"700\" height=\"250\" \/><\/a><\/p><p>[\/et_pb_text][et_pb_code module_class=\"comment_sect\" _builder_version=\"4.10.7\" global_colors_info=\"{}\"]<!-- [et_pb_line_break_holder] -->jQuery(document).ready(function($) {<!-- [et_pb_line_break_holder] --> \/\/ Stuff to do as soon as the DOM is ready.
