Is there any real tangible difference compared to predecessor \u201cbest fit\u201d techniques?\u00a0 Aren\u2019t all forecasts probabilistic anyway? <\/p>\n<p>To answer this question, it is helpful to think about what the forecast really is telling you in terms of probabilities.\u00a0 A \u201cgood\u201d forecast should be unbiased and therefore yield a 50\/50 probability being higher or lower than the actual.\u00a0 A \u201cbad\u201d forecast will build in subjective buffers (or artificially depress the forecast) and result in demand that is either biased high or low.\u00a0 Consider a salesperson that intentionally reduces their forecast by not reporting sales they expect to close to be \u201cconservative.\u201d Their forecasts will have negative forecast bias as actuals will nearly always be higher than what they predicted.\u00a0\u00a0 On the other hand, consider a customer that provides an inflated forecast to their manufacturer.\u00a0 Worried about stockouts, they overestimate demand to ensure their supply.\u00a0 Their forecast will have a positive bias as actuals will nearly always be lower than what they predicted.\u00a0<\/p>\n<p>These types of one-number forecasts described above are problematic.\u00a0 We refer to these predictions as \u201cpoint forecasts\u201d since they represent one point (or a series of points over time) on a plot of what might happen in the future. \u00a0\u00a0They don\u2019t provide a complete picture because to make effective business decisions such as determining how much inventory to stock or the number of employees to be available to support demand requires detailed information on how much lower or higher the actual will be! \u00a0In other words, you need the probabilities for each possible outcome that might occur.\u00a0 So, by itself, the point forecast isn\u2019t probabilistic one.\u00a0 \u00a0<\/p>\n<p>To get a probabilistic forecast, you need to know the distribution of possible demands around that forecast.\u00a0 Once you compute this, the forecast becomes \u201cprobabilistic.\u201d \u00a0How forecasting systems and practitioners such as demand planners, inventory analysts, material managers, and CFOs determine these probabilities is the heart of the question: \u201cwhat makes a forecast probabilistic?\u201d\u00a0 \u00a0\u00a0\u00a0<\/p>\n<p><strong>Normal Distributions <\/strong><br \/>Most forecasts and the systems\/software that produce them start with a prediction of demand.\u00a0 Then they figure out the range of possible demands around that forecast by making incorrect theoretical assumptions about the distribution.\u00a0 If you\u2019ve ever used a \u201cconfidence interval\u201d in your forecasting software, this is based on a probability distribution around the forecast.\u00a0 The way this range of demand is determined is to assume a particular type of distribution.\u00a0 Most often this means assuming a bell shaped, otherwise known as a normal distribution.\u00a0 When demand is intermittent, some inventory optimization and demand forecasting systems may assume the demand is Poisson shaped.\u00a0<\/p>\n<p>After creating the forecast, the assumed distribution is slapped around the demand forecast and you then have your estimate of probabilities for every possible demand \u2013 i.e., a \u201cprobabilistic forecast.\u201d\u00a0 These estimates of demand and associated probabilities can then be used to determine extreme values or anything in between if desired.\u00a0 The extreme values at the upper percentiles of the distribution (i.e., 92%, 95%, 99%, etc.) are most often used as inputs to inventory control models.\u00a0 For example, reorder points for critical spare parts in an electrical utility might be planned based on a 99.5% service level or even higher.\u00a0 While a non-critical service part might be planned at an 85% or 90% service level.<\/p>\n<p>The problem with making assumptions about the distribution is that you\u2019ll get these probabilities wrong. \u00a0For example, if the demand isn\u2019t normally distributed but you are forcing a bell shaped\/normal curve on the forecast then how can then the probabilities will be incorrect.\u00a0 Specifically, you might want to know the level of inventory needed to achieve a 99% probability of not running out of stock and the normal distribution will tell you to stock 200 units.\u00a0 But when compared to the actual demand, you come to find out that 200 units only filled demand entirely in 40\/50 observations.\u00a0 So, instead of getting a 99% service level you only achieved an 80% service level!\u00a0 This is a gigantic miss resulting from trying to fit a square peg into a round hole.\u00a0 The miss would have led you to take an incorrect inventory reduction.<\/p>\n<p><strong>Empirically Estimated Distributions are Smart<br \/><\/strong>To produce a smart (read accurate) probabilistic forecast you need to first estimate the distribution of demand empirically without any na\u00efve assumptions about the shape of the distribution.\u00a0 Smart Software does this by running tens of thousands of simulated demand and lead time scenarios.\u00a0 Our solution leverages patented techniques that incorporate Monte Carlo simulation, Statistical Bootstrapping, and other methods.\u00a0 The scenarios are designed to simulate real life uncertainty and randomness of both demand and lead times.\u00a0 Actual historical observations are utilized as the primary inputs, but the solution will give you the option of simulating from non-observed values as well.\u00a0 For example, just because 100 units was the peak historical demand, that doesn\u2019t mean you are guaranteed to peak out at 100 in the future.\u00a0 After the scenarios are done you will know the exact probability for each outcome. The \u201cpoint\u201d forecast then becomes the center of that distribution.\u00a0 Each future period over time is expressed in terms of the probability distribution associated with that We were discussing the benefits of being able to automatically optimize both reorder points and order quantities. The VP Finance was concerned that given their large supplier required minimum order quantities, they would not be able to benefit.\u00a0 He said his suppliers held all the power, forcing him to accept massive minimum order quantities and tying his hands. While he felt bad about this, he saw a silver lining: He didn\u2019t have to do any planning. He would accept a large inventory investment, but his customer service levels would the exceptional.\u00a0 Perhaps the large inventory investment was assumed to be the cost of doing business.<\/p><p>I pushed back and pointed out that he was not as powerless as he felt. He still had control of the other half of the procurement process: while he couldn\u2019t control how much to order, he could control when to order by adjusting the reorder point. In other words, there is always room for careful quantitative analysis in inventory management, even when you have one hand tied behind your back.<\/p><p><strong>An Example<\/strong><\/p><p>To put some numbers behind my argument, I created a scenario then analyzed it using our methodology to show how consequential it can be to use inventory optimization software even in constrained situations. In this scenario, item demand averages 2.2 units per day but varies significantly by day of week. Let\u2019s say the imaginary supplier insists on a minimum order quantity of 500 units (way out of proportion to demand) and fills replenishment orders in either three days or ten days in equal proportions (quite inconsistent). To spread the blame around, let\u2019s also suppose that the imaginary supplier\u2019s imaginary customer uses a foolish rule that the reorder point should be 10% of the minimum order quantity. (Why this rule? Too many companies use simple\/simplistic rules of thumb in lieu of proper analysis.)<\/p><p>So, we have a base case in which the order quantity is 500 units, and the reorder point is 50 units. In this case, the fill rate is 100%, but the average number of units on hand is a whopping 330. If the customer would simply lower the reorder point from 50 to 15, the fill rate would still be 99.5%, but the average stock on hand would drop by 11% to 295 units. Using the one hand not tied behind his back, the inventory manager could cut his inventory investment by more than 10%, which would be a noticeable win.<\/p><p>Incidentally, if the minimum order quantity were abolished, the customer would be free to arrive at a new and much better solution. Setting the order quantity to 45 and the reorder point to 25 would achieve a 99% fill rate at the cost of a daily on-hand level of only 35 units: nearly a 90% reduction in inventory investment: a major improvement over the status quo.<\/p><p><strong>Postscript<\/strong><\/p><p>These calculations are possible using our software, which can make visible the otherwise unknown relationships between inventory system design choices (e.g., order quantity and reorder point) and key performance indicators (e.g., average units on hand and fill rate).\u00a0 Armed with this ability to conduct these calculations, alternative arrangements with the supplier may now be considered. For example, what if, in exchange for paying a higher price per unit, the supplier agreed to a lower MOQ. Using the software to conduct an analysis of the key performance indicators using the \u201cwhat if\u201d costs and MOQs would reveal the cost per unit and MOQ that would be needed to develop a more profitable deal.\u00a0\u00a0 Once identified, all parties stand to benefit.\u00a0 The supplier now generates a better margin on sales of its products, and the buyer holds considerably less inventory yielding a holding cost reduction that dwarfs the added cost per unit.\u00a0 Everyone wins.<\/p><p>\u00a0<\/p><p>\u00a0<\/p><p><a href=\"https:\/\/smartcorp.com\/inventory-optimization\/\"><img class=\"aligncenter size-full wp-image-1527\" src=\"https:\/\/smartcorp.com\/wp-content\/uploads\/2016\/04\/optim_bottom.png\" alt=\"\" width=\"700\" height=\"250\" \/><\/a><\/p><p>[\/et_pb_text][et_pb_code module_class=\"comment_sect\" _builder_version=\"4.10.7\" global_colors_info=\"{}\"]<!-- [et_pb_line_break_holder] -->jQuery(document).ready(function($) {<!-- [et_pb_line_break_holder] --> \/\/ Stuff to do as soon as the DOM is ready.
